Hi Mark,
The problem here is that psfrag has to be told what the target PostScript driver is. This is done via a
graphics.cfg file. Do you have one? Is it seen in a .log file of yours? Line 14 of sample .log file shows how it would appear in the .log file.
Here is a sample .log file:

That should do it.
You can also effect that change by writing the following line:
\usepackage[dvipsone]{psfrag}
