[OS X TeX] TeXShop and Lilypond

I think you should change

"set LILYPONDFOLDER = /Desktop"
to
"set LILYPONDFOLDER = /Users/michaelm/Desktop"

Otherwise it will look for a folder named "Desktop" at the root of  
your filesystem, which isn't there normally.
