I think you'll find that the "smart quotes" function only applies to  
text *as it is typed*; it won't modify existing text, or fix up blocks  
of text that you're pasting into the document.

This would certainly be do-able with a script, once we have scripting  
support as standard (or using the experimental Lua scripting version).  
It might also be reasonable to add a built-in "Smarten Quotes" command  
that would apply the current "smart quotes" rules to a selected range  
of text. That should be easy to implement after we branch the stable  
version for TeX Live; feel free to file an enhancement request in the  
issue tracker, to improve the odds that I'll remember it. :)
